I currently have 275/40 18 for the rear. There is a big gap between the tire and fender (see pics). If I get 275/35 19, will the gap be smaller? I don't want to lower the rear because it is already at bottom when going to my underground garage.

 

19" will only be .5" closer to your fender. With those tire choices the outside diameter will stay pretty much the same I think.

No. Regardless of the wheel diameter, you should attempt to duplicate the overall OEM tire height. In other words, a tire that is 677.70 mm tall.
